We selected "Permanent Residence" and not 'Family Sponsorship' as file type while ordering Electronic Notes. Should I re-order correcting this mistake? or will they figure it out themselves?

Inland or outland? It's okay to re-order if the PA is in Canada as it would be free. If outland, then it won't be okay because you can just use the payment once. The best thing you can do is email them with your tracking number and let them know that you want to order the Family Sponsorship case file notes that belong to the PA.
Outland. We emailed them about the mistake. But got an automated response about them not being able to meet service standards and reponses might be delayed. If we are okay with paying the $5 again.. do you recommend reapplying correcting the mistake. We will just end with 2 notes at the end of 30 days which is fine.

Actually, I think you did order the correct thing. You are right: it should be Permanent Residence. They could figure it out.

We put down Family sponsorship (I was also confused by this). We got the notes today, just fine. I think it doesn't really matter what you put, because at another place, they ask for application number, which we put down as the family sponsorship application number. Unless you have more than one application for PR going on, then they will be sending you information about your family sponsorship application.
We actually ended up applying again, this time choosing family sponsorship > applicant file. Can never be too careful with these things. The two items in that drop down basically mean the same thing.
