IMM 5406 rejected twice and I am lost

The additional family information section on IMM5406 specifically says "you the principal applicant must fill out this form for yourself and on behalf of any of your family members 18 years of age or older who are not already Canadian citizens or permanent residents". We included everyone that meets that criteria but not our 2 and 3 year old Canadian citizen children. Are you saying we should add them here? We did add them as dependents on the main form after the first rejection, despite the instructions not to include lol.

You misunderstood and did it wrong then. It means that children older than 18 (and not citizens and PRs) have to submit forms as well. You must list your children on this form - all of them, regardless of status.

(Is the wording confusing? Sure. Complain to IRCC).

Super helpful, thank you so much!!! I have one more question for you. My husband has children from a previous marriage aged 20+. Do they need to go be dependents in the IM0008? They are not dependent on us and not coming to Canada with us.

It doesn't matter if they are "coming with you" or "financially depending on you".
Are they under 22 years old? If they are 22 or older, they only needed to be listed in the IMM 5406 and not in IMM 0008.
If they are 21 or under, they needed to be listed, get medical ...etc even if they are non-accompanying to their father.

I repeat though: you MUST include all of them on the 5406 (additional family information).

You can include the 20 year old on the IMM0008 as non-accompanying, and they will have to do the medical. The two under-age Canadian citizens should not, I believe, be on the IMM0008 (but to be honest I'm not sure if it's a problem for the IMM0008 if they are on this).

Given the confusion and history of your submissions being returned to you: I'd strongly suggest you include a letter of explanation with a simple table explaining the EXACT situation of all of the children. Eg Bob&Rae, citizens of x/not citizens or PRs of Canada, are over 21 years of age and not eligible to be included, they are not dependent and [have their own families or whatever.]; Sally - citizenship/Canadian status, age 20, will remain, is included as non-accompanying [or whatever]; and Dick&Jane - dependents and joint children are citizens of Canada already and will be accompnying BUT not eligible for sponsorship [because already citizens.]
